Tax-equivalent yield equals the municipal bond yield divided by (1 minus your marginal tax rate). Written as plain text:

The marginal tax rate you plug in matters enormously. For 2025, federal ordinary income rates top out at 37%. Add the 3.8% Net Investment Income Tax (NIIT) that applies to investment income above $200,000 (single) or $250,000 (married filing jointly), and the effective marginal rate on taxable bond interest reaches 40.8% for many high-income investors. State income tax can push that figure above 50% in California or New York.

Worked Example 1: A $500,000 Portfolio in the 37% Federal Bracket

An investor in the 37% federal bracket plus 3.8% NIIT holds $500,000 in fixed income. A broker offers two options: a California general obligation municipal bond yielding 3.85%, or an investment-grade corporate bond yielding 5.50%.

Step 1: Identify the marginal tax rate. Federal rate: 40.8% (37% + 3.8%). The investor also pays 9.3% California state income tax on corporate bond interest. Munis issued in California are exempt from both federal and California state tax. Combined marginal rate for this comparison: 40.8% + 9.3% = 50.1%.

Step 2: Apply the formula.

Tax-Equivalent Yield = 3.85% / (1 - 0.501) = 3.85% / 0.499 = 7.71%

Step 3: Compare. The corporate bond yields 5.50% pretax. The California muni yields the equivalent of 7.71% pretax. The muni wins by 221 basis points.

Step 4: Quantify. On $500,000, 221 basis points equals $11,050 in additional annual after-tax income. Over 10 years, compounded at 3.85%, that gap compounds to approximately $130,000.

Worked Example 2: A Lower-Bracket Investor Where the Math Reverses

Not every investor benefits from municipal bonds. Consider an investor in the 22% federal bracket with no state income tax and no NIIT exposure. The same two bonds appear: a muni at 3.85% and a corporate at 5.50%.

Tax-Equivalent Yield = 3.85% / (1 - 0.22) = 3.85% / 0.78 = 4.94%

The corporate bond at 5.50% pretax now wins by 56 basis points. On a $500,000 allocation, that is $2,800 in additional annual after-tax income. The muni's tax exemption does not compensate for its lower stated yield at this tax bracket.

This reversal is the most common and costly mistake in retail fixed-income investing. Investors buy municipal bonds because they sound conservative and tax-smart, without checking whether their bracket justifies the yield concession.

How State Taxes Change the Calculation

In-State Munis Often Carry a Double Exemption

Most states exempt interest on their own municipal bonds from state income tax. A New York resident buying a New York State municipal bond avoids federal, state, and New York City income tax on that interest. The combined marginal rate for a top-bracket New York City resident can reach 54.1% (37% federal + 3.8% NIIT + 10.9% state + 3.876% city, minus the federal deduction for state taxes if itemizing).

At a 54.1% marginal rate, a 3.5% New York muni carries a tax-equivalent yield of:

3.5% / (1 - 0.541) = 3.5% / 0.459 = 7.63%

A taxable bond must yield more than 7.63% pretax to beat it after taxes. Few investment-grade instruments clear that bar.

Out-of-State Munis Lose the State Exemption

An investor buying a California muni while residing in New York only receives the federal exemption. The correct marginal rate in that comparison drops to 40.8%, changing the tax-equivalent yield materially. Always match the bond's issuing state to your state of residence when building the marginal rate for this formula.

AMT Exposure: One More Rate Adjustment to Check

Certain private activity municipal bonds are subject to the federal Alternative Minimum Tax. For AMT-exposed investors, the effective marginal rate on those bonds is not zero at the federal level. The 2025 AMT rate is 26% on AMTI up to $232,600 and 28% above that threshold.

If you hold private activity bonds and owe AMT, reduce the federal exemption benefit accordingly before running the tax-equivalent yield formula. A 3.85% muni that is fully subject to AMT at 28% yields a tax-equivalent rate of only:

3.85% / (1 - 0.28) = 3.85% / 0.72 = 5.35%

That still beats a 5.00% corporate bond after AMT, but the margin narrows to 35 basis points instead of the apparent 385 basis points an investor might assume from the stated yield alone.

The Breakeven Tax Rate: Flipping the Formula

Divide the muni yield by the taxable yield to find the marginal tax rate at which an investor is indifferent between the two bonds.

Breakeven Tax Rate = 1 - (Muni Yield / Taxable Yield)

For the 3.85% muni versus the 5.50% corporate bond:

Breakeven Rate = 1 - (3.85% / 5.50%) = 1 - 0.70 = 30%

Any combined marginal rate above 30% favors the muni. Any rate below 30% favors the corporate bond. This breakeven figure is the fastest screen for whether further analysis is warranted.
